Some bits of the cotton rag could be lodged in the oil pump bearing. I don't know if the OP dissected the oil filter or not. If not and he still has it, it would be interesting to cut it open and have a look and post pics.
I didn't save it, but there were some scraps of the rag in the oil filter.

If he is honest, he should tell you you need a new engine and he would not need to diagnosis it any further (unless you insist he diagnose it anyway).
Of course I will give him the full background.

If you post the general area of the country you are in. Some member may reside close enough and know where there might be a good cheap engine.

For example. I got a call some weeks back . The guy claimed he had a very good 1983 616 engine and automatic transmission. Plus an average pair out of a 1979. He claimed he would rather see me have them than just go to the scrap pile.

I talked to him a few minutes and realized he knew enough that his determination of their condition was probably good. Not needing one myself nor able to think of someone that did I have passed them by.

Plus both had been in his cars that had rusted out. If I was younger I would have picked them up. The best pair leave as is and to get some accessory parts from the weaker example.

The rust is so bad in my area lots of good engines go the scrap pile. Most in rusted cars having almost mint interiors and dash pads. Far less than several years ago now though.
